Yes, you can answer incoming phone calls as long as your phone is in range of the watch itself. The watch can also send and receive calls via wi-fi as long as you're connected to a known wi-fi network. You can text as well, and it works surprisingly well. You can write out each letter at a time via a little on-screen interface and the watch recognizes it and types it in for you. You can do this rather quickly and accuracy is pretty good. You can also dictate to the watch via the microphone, though the successfulness of this varies depending how noisy your environment is. Finally there's about 20 or so preset phrases you can send with the messages app and a whole plethora of emoji to scroll through.

You'll need to be in range of your phone if you need to make calls via a cellular connection since the Series 1 has no built-in cellular hardware, but you can make wi-fi calls away from your phone as long as the watch is connecting to a known wi-fi network. You'll be talking into the watch Dick Tracy-style if you don't have a set of bluetooth headphones with a microphone, but it works quite well in a pinch. I've answered phone calls while still in bed as I was too lazy to get up to get to the phone itself.
