With the series 2, it is connected via blue-tooth with your iPhone when you are within a certain proximity. When you are too far from your iPhone for blue-tooth, but on the same WiFi network as your phone, it does everything over WiFi. This watch does not require any additional changes or fees to your phone plan. The series 3 with cellular capabilities will require you to add it to your phone plan as an additional cellular device and will have much greater flexibility when separated from your iPhone.
