“Does the Air tag have to be fastened on the surface of luggage or a backpack or can it be tucked inside? Does putting it inside something decrease the signal? TIA”

You can definitely tuck it inside. I have mine tucked in an inside pocket (under multiple layers of fabric) and there’s no noticeable loss in signal. Just make sure you’re not putting it between large metal objects (such as multiple computers). While it’s unlikely this will cause interference or signal loss, it’s still possible.
