“When using normal sized dinner plates and a baking sheet on the bottom, the arms do NOT move freely. I am very surprised; didn't anyone at KitchenAid test the arms to make sure it would clear a baking sheet? Can the arms or top rack be raised higher?”

The top rack can be raised and lowered. If the rack is lowered as I believe yours is you should be able to grab the sides of the rack and lift up. Lift until it clicks into place. Hopefully this helps.
