“Does the operating system install on the SDD, and if so will the computer continue to boot up and operate normally on the SSD in the event the hard drive fails? My goal is to find the most reliable system out there.”

OS is on the SSD by default, the HDD is for storage and I would recommend changing the location of all of your user folders to it as 128GB of SSD memory is quite small. General rule of thumb is to never let the SSD reach more than 80% capacity or you will notice a performance decrease. With the OS installed there is around 110GB of usable memory left on the SSD.
